Why You Are Losing Money on Hourly Rates

Charging clients based on what you pay your employees is a fast track to broken profit margins. Here is the math most businesses miss.

The "Hidden" Payroll Tax

For every dollar you pay an employee, the government mandates FICA, FUTA, and SUTA taxes. On top of that, Workers' Comp insurance scales with payroll. These aren't overhead; they are direct labor costs.

The PTO Trap

If you pay for 52 weeks but an employee only works 48 due to holidays and vacation, your cost per productive hour skyrockets. You cannot bill a client for your employee's vacation time.

Profit Illusion

A 20% markup on base wages is likely a net loss once burden is applied. You need to apply your markup to the True Hourly Cost, not the base wage, to actually see a profit.

How to Calculate Your Employee's True Hourly Cost

Many service business owners make the mistake of basing their prices solely on an employee's hourly wage. However, once you factor in payroll taxes, insurance, benefits, and non-billable time, the actual cost to your business is significantly higher. Use this guide to understand how to use the Labor Burden Calculator to uncover your true costs and set profitable billing rates.

Step 1: Enter Base Compensation

Start by inputting the foundational numbers for your employee. This establishes the gross payroll amount before any additional costs are added.

  • Hourly Wage: The raw dollar amount you pay the employee per hour (e.g., $25.00).
  • Hours Per Week: The standard number of hours this employee works weekly. This is used to calculate annual gross wages.

Step 2: Account for Taxes & Insurance

Every dollar you pay in wages carries mandatory government taxes and insurance premiums. These are often referred to as "payroll burden." We have pre-filled average rates, but you should adjust them based on your location and business history.

  • FICA: Social Security and Medicare taxes paid by the employer.
  • FUTA & SUTA: Federal and State unemployment taxes. SUTA rates vary significantly by state.
  • Workers' Comp: Liability insurance to cover workplace injuries. High-risk trades like roofing will have much higher percentages than painting or administrative work.

Step 3: Factor in Benefits & Non-Billable Time

This is where the "True Hourly Cost" often jumps unexpectedly. Even if you pay an employee for 40 hours a week, they might only be working on billable jobs for 35 hours due to time off. You still pay for the vacation time, but you cannot bill a client for it.

  • Monthly Benefits: Add costs for health insurance, retirement matching, or vehicle stipends.
  • Paid Time Off (PTO): Enter the number of vacation, sick, and holiday days. The calculator subtracts these from the total working hours to determine the cost per actual working hour.

Step 4: Determine Your Profitable Billing Rate

Once the tool calculates your "True Hourly Cost," use the profit margin slider at the bottom to find your target price.

  • True Hourly Cost: This is your break-even point. If you charge less than this, you lose money on every hour worked.
  • Recommended Billing Rate: This is the amount you should charge the client to cover the employee's cost, overhead, and your desired profit margin.

Labor Burden & True Hourly Cost FAQs

Hourly wage is the gross amount you pay an employee per hour. Labor burden is the total cost to your company for that employee, which includes the hourly wage plus payroll taxes, insurance, benefits, and paid time off. The burden is usually 20% to 50% higher than the base wage.

When you pay an employee for vacation or sick days, you are incurring a cost without generating revenue for that time. To recover that cost, you must spread it across the hours the employee is actually working. This means the cost per working hour is higher than the cost per paid hour.

Your SUTA (State Unemployment Tax Act) rate is assigned by your state's labor department and can be found on your annual tax rate notice. Workers' Compensation rates are determined by your insurance carrier based on your industry classification codes. Check your insurance policy declarations page for the specific rate per $100 of payroll.

No. This tool calculates the direct burden of a specific employee. It does not account for general business overhead like office rent, marketing, software subscriptions, or administrative salaries. You should account for general overhead when setting your final profit margin percentage.

You should use your new 'Recommended Billing Rate' as the labor rate in all your quotes. The WorkQuote app makes this easy by allowing you to save your labor rates and build professional estimates in seconds, ensuring you never underbid a job again.
